The code for updating the pfSense system itself uses the terminology "System Update". When a new package version is available, the terminology used is a package "upgrade".

Should there be this difference? Or should one of the words be used in both places? If so, which one?

As the Greek philosopher Isosceles used to say, "There are 3 sides to every triangle."

I know for system updates we've decided to use "Update" over the classic "firmware" misnomer.

I'm not sure we've officially decided on that distinction for packages yet. So long as it's internally consistent (system = update, packages = upgrade) it's likely OK. Some of that terminology may be bleeding over from pkg(ng) where "update" fetches new pkg metadata and "upgrade" installs the items with newer versions available.
