How would I go about setting up pfSense as a DNS server for hosts on the localdomain?

Out of the box it already is.. if you tell it to register dhcp clients it already has your clients info.  Or you can manually create them with overrides, etc.

Out of the box dhcp server on pfsense points its clients to its IP for dns..

Bear in mind this isn't a good idea if you're running your clients in a Windows AD domain.

^ agreed.. If your running AD and clients are members of said domain then much better to have your AD provide dns and dhcp to its members.

              Do you mean?

Services -> DNS Resolver -> DHCP Registration

Does that mean that clients must already have a hostname?

There's no chance of that :)

why would your hosts not have hostnames??

But I assume its possible that if you want to hand out names via dhcp reservations you could do that.
